I've created a new item by dragging and dropping a pdf.  In the HTML pane, I can not open the file.  Selecting open from the menu and clicking the open file icon, both give no response.

HyperLinked files can't be seen in the HTML pane. When you drag drop a file to the grid, it creates a hyperlink (as you saw), and these are links to the actual file.
 
If you want to be able to see the pdf in the pane, you have to actually open the pdf using the HTML pane, and then save in the HTML pane.
 
however, I just noticed that I can't do that anymore. So I'll have have to file a bug.
 
In the mean time, you can always enter the full path to your files in the itemhtmlfile field (properties pane --> available fields)

Yes, this was what I did.  I should have omitted the creation of the item, not relevant.

Not true... In the hyperlink dialog, select "File Link Saved to: HTML pane
 
and the file will open in the HTML pane
